How income tax works
Most countries use a progressive tax system, where your income is divided into brackets and each bracket is taxed at a progressively higher rate. This means the more you earn, the higher the percentage of tax you pay on the last portion of your income.
Key terms
- Gross income: Your total income before any taxes or deductions.
- Standard deduction / Personal allowance: A fixed amount that reduces your taxable income before tax is applied. Most countries provide this automatically.
- Taxable income: Gross income minus the standard deduction or personal allowance.
- Marginal tax rate: The rate applied to your last dollar of income — the highest bracket you fall into.
- Effective tax rate: Your total tax divided by your gross income, expressed as a percentage. It's always lower than your marginal rate.
How the calculation works
For example, in the US, a single filer earning $75,000 in 2025 would subtract the $15,000 standard deduction, leaving $60,000 in taxable income. That $60,000 is then taxed in layers:
- The first $11,925 is taxed at 10% = $1,192.50
- The next $36,550 is taxed at 12% = $4,386.00
- The remaining $11,525 is taxed at 22% = $2,535.50
- Total tax = $8,114.00
- Net income = $75,000 − $8,114 = $66,886
- Effective rate = $8,114 / $75,000 = 10.8%
- Marginal rate = 22%
This is why your effective tax rate is always lower than your marginal rate — only the income in the top bracket is taxed at the highest rate.
